The Dutch Disease theory suggests that the effects of capital inflows on resource allocation are traced through their effects on the real exchange rate. More precisely, it tells us that large inflows of capital can give rise to an appreciation of the real exchange rate and eventually a deterioration of the competitiveness of the sectors exposed to international competition, thus preventing the development of a dynamic export sector.
